The 'Stargate' project, hailed as the 'biggest cloud computing deal in history,' was born from a simple LinkedIn direct message sent by Oracle co-founder Larry Ellison. Initially, Wall Street was abuzz with excitement over this venture. However, that enthusiasm has now waned.
In the spring of 2024, OpenAI, in need of greater computing power, sought Oracle's assistance. Shortly after, Oracle, OpenAI, and SoftBank jointly announced the launch of the 'Stargate' project. This news initially sent Oracle's market value soaring. Yet, as the initial market euphoria faded, Oracle's stock price took a hit. Moreover, the company reported negative free cash flow for the first time since 1992.
To meet its contractual obligations, Oracle must construct multiple large-scale data centers. However, it grapples with challenges including labor and material shortages, as well as difficulties in securing energy supplies. Although Oracle has managed to ease some of its financial pressures through off-balance-sheet financing, it is estimated that the company will incur free cash flow losses of around $70 billion over the next four to five years.
Interestingly, OpenAI's commitments seem to have an inverse relationship with Oracle's stock price. As Oracle's spending surpasses expectations, its stock price continues to decline. It's worth noting that Microsoft, once a partner of OpenAI, later permitted the AI firm to explore partnerships with other cloud providers.
At present, the economic impact of artificial intelligence remains shrouded in uncertainty, with frequent warnings of a potential bubble. Oracle is making a bold, all-in bet on AI. Should OpenAI fail to maintain its growth trajectory, Oracle could find itself in financial distress. Analysts have proposed three potential scenarios for what lies ahead.
Given the lack of transformative progress, the current rationale behind hyperscale AI investments seems shaky. Oracle's success or failure in this endeavor will serve as a crucial barometer, indicating whether the industry is truly flourishing or merely riding a bubble.
